Why Treasurer Jim Chalmers must back RBA boss Michele Bullock’s tough medicine

Reserve Bank boss Michele Bullock is giving medicine to a sick patient, and Treasurer Jim Chalmers needs to back in the treatment plan. Dr Chalmers put the blowtorch on Ms Bullock this week with the claim she’s “smashing the economy”. But who is really smashing the economy? Is it the Treasurer, who is reportedly hoovering up more national income through personal tax than ever before? Is it his Cabinet colleagues with green and red tape? Under Dr Chalmers’ watch — and Josh Frydenberg before him — government spending has rocketed, driving demand and sucking workers and capital away from the private sector. No wonder there’s no one to build houses. No wonder productivity is falling when bureaucracies are expanding and everyone else is shrinking. Ms Bullock is fixing the inflation problem. She’s “doing her job”, which is more than we can say of many politicians. There’s no great mystery to the cause of inflation. Demand is too high and supply has not kept up, so prices rise. What’s more difficult is the response. It’s not an easy choice for the RBA, between making life harder for under-pressure borrowers or letting inflation rampage through the economy unchecked. But as Ms Bullock argued this week, waving the white flag will not make prices stop rising. We need only look back to the 1970s and 1980s, when inflation got worse and worse and the pain to fix the disease became monumental. Dr Chalmers could have been remembered as the Treasurer who helped avoid a repeat. This week, all he was avoiding was responsibility. Punters feeling their wallets ripped apart by inflation and a rising mortgage bill rightly ask why the RBA uses a “blunt instrument” of interest rates to fight surging prices. Here’s the reason. As prices go up, the value of cash is going down. When petrol was $1 per litre, $1000 would buy 1000 litres. Now it’ll buy 570L. Interest rates are intimately linked with the purchasing power of money. Super low rates mean money is easy, there’s plenty floating around and to put it really simply, when there’s too much of it, you can expect it’ll lose value over time. The RBA’s “monetary policy” is used to fight inflation because ultimately, and inescapably, inflation is about the value of money. There’s many other factors, but that’s the fundamental principle. Ms Bullock was right to point out that inflation does not hit everyone equally — it’s mercurial, arbitrary and unfair. And it must be stopped. She’s copping the heat yet the real villains of our cost-of-living crisis have been forgotten. Remember the famed Modern Monetary Theory which swept through our airwaves a few years ago? Australians were told “deficits don’t matter” and there was “no risk of inflation on the horizon”. Governments could spend, spend, spend with no consequence. It was an alluring promise that convinced too many. And it was totally wrong. Australians must remember this lesson — to avoid the pain of fighting inflation, we must not let it loose again.
